Hidden exposure from exotic structures
Shadow Gamma quantifies hidden dealer exposure that does not appear in standard open interest data. This exposure originates from exotic options, barrier structures, autocallable products, and over-the-counter (OTC) derivatives that are hedged through listed options markets but whose notional exposure is not captured by exchange-reported open interest.
Standard GEX analysis uses exchange-reported open interest to estimate dealer positioning. But a significant fraction of dealer hedging activity stems from structures that are invisible in open interest: a bank that sold a barrier option to a client will hedge that exposure through listed options and futures, but the original structure does not appear in OI data. Shadow Gamma estimates this hidden component.
Ignoring shadow gamma means underestimating the true dealer exposure, sometimes by a factor of 1.5x or more. This leads to incorrect regime classifications, missed flip levels, and surprise volatility when hidden exposures activate.
The GAF is a multiplier (typically 1.0 to 2.5) that scales the visible GEX to account for shadow exposure. A GAF of 1.4 means the true dealer gamma is estimated to be 40% larger than what standard open interest analysis would suggest. The GAF is computed from statistical signatures in the volatility surface, order flow patterns, and cross-asset correlations that betray the presence of hedging activity beyond what open interest explains.
The instability ratio measures how close the current price is to shadow gamma activation zones. A ratio above 1.0 indicates that hidden exposures are actively being hedged. A ratio above 1.5 is a critical threshold -- it suggests that shadow gamma hedging is producing significant flow that is not captured by standard analysis.
